Goal: Break down the merger arb spread into its component risks and extract the market-implied deal break probability.
Step 1.1: Capture Deal Terms
Document the complete deal structure:
- Acquirer and target (names, tickers, market caps)
- Consideration type: all-cash, all-stock, mixed (cash + stock), or complex (collar, CVR, election)
- Deal price or exchange ratio (and collar bounds if applicable)
- Announcement date and expected close date
- Current target trading price and current acquirer price (for stock deals)
- Unaffected target price (pre-announcement, pre-rumor)
- Break fee payable to target (and reverse break fee payable by acquirer, if any)
Step 1.2: Compute the Spread
Gross spread = (Deal price - Current target price) / Current target price
Annualized spread = Gross spread x (365 / Days to expected close)
For stock deals, the deal value floats with the acquirer price:

The break-even probability is the critical threshold:

If your estimated P(close) exceeds P(close)_breakeven, the trade has positive expected value. The spread alone does not constitute edge -- the edge is the gap between your probability estimate and the market-implied probability.

Step 2.2: Regulatory Deep Dive
Antitrust is the #1 deal risk factor in the current environment. For each jurisdiction:
- US (HSR/DOJ/FTC): HSR filing date, waiting period status, second request probability. Second requests extend timeline by 6-12 months and reduce close probability by 10-20%. Market definition is the key variable -- how broadly or narrowly regulators define the relevant market determines the HHI concentration analysis.
- EU (DG Competition): Phase I vs. Phase II investigation probability. Phase II is a 4-6 month delay. Remedy offers (divestitures) and their probability of acceptance.
- China (SAMR): Geopolitical overlay. US-China tension can delay or block deals with China nexus. SAMR reviews have been used as diplomatic leverage.
- Sector regulators: FCC (telecom), CFIUS (national security), state insurance/banking regulators, FDA (pharma). Each adds timeline and probability risk.
For each jurisdiction, estimate:

Composite regulatory close probability = Product of jurisdiction-level probabilities (assuming regulatory independence, which may not hold for geopolitically correlated reviews).
Step 2.3: Financing Risk Assessment
For leveraged acquisitions (PE deals, cash deals with significant debt financing):
- Is financing fully committed or "best efforts"?
- Bridge loan vs. permanent financing?
- Flex provisions (how much can pricing widen before commitment lapses)?
- Market conditions: credit spreads, high-yield issuance volume, leveraged loan demand
- Acquirer's existing leverage and ability to absorb financing cost increases
Financing risk is correlated across deals -- when credit markets tighten, ALL leveraged deals face financing risk simultaneously. This is the primary source of deal break clustering.
Step 2.4: Synthesize Composite Probability
Combine individual risk scores into a composite close probability. This is NOT a simple average -- it is a conditional chain:

Each factor can be estimated independently, but recognize the correlation structure: in stress scenarios, financing risk and MAC risk are highly correlated (economic stress triggers both simultaneously).
Decision Gate -- Kill the Deal If:
- Composite close probability is below 70% (insufficient margin of safety for a standard arb position)
- Any single risk factor scores 9 or 10 (binary kill risk that cannot be diversified away within the position)

Phase 3: Complex Deal Structures
Goal: Properly model collar mechanics, CVR valuation, election deals, and stock-for-stock hedging.
Step 3.1: Collar Mechanics
A collar defines a range within which the exchange ratio adjusts to protect either party:
- Fixed collar: Exchange ratio adjusts between floor and cap acquirer prices to deliver a fixed dollar value. Between floor and cap, the target behaves like a cash deal. Outside the range, the target reverts to a stock deal.
- Walk-away collar: If the acquirer price moves outside the collar range, one or both parties can terminate the deal. This adds a "collar break" probability to the analysis.
Modeling approach:
- Within collar range: Spread behaves like a cash deal (fixed dollar value target)
- Below collar floor: Target value declines with acquirer (stock deal risk resumes). Short hedge ratio changes to reflect the exchange ratio at the floor.
- Above collar cap: Target receives a fixed exchange ratio (excess acquirer appreciation belongs to acquirer shareholders)
Hedge the collar dynamically:
- Below floor: Short acquirer at the floor exchange ratio

Step 3.2: Contingent Value Rights (CVR)

For stock deals without a collar:

Hard Constraints
- NEVER fabricate deal terms, regulatory filings, prices, or probability estimates
- NEVER present a position size without running it through Kelly criterion and portfolio impact checks
- NEVER ignore financing conditionality -- "fully committed" does not mean "unconditional"
- NEVER assume regulatory independence across jurisdictions without justification
- NEVER model deal break as a zero-correlation event when the book has sector or financing concentration
- ALWAYS compute implied break probability before assessing whether the spread offers edge
- ALWAYS model downside to an unaffected price (or below) in deal break scenarios
- ALWAYS require all three stop types (price, time, thesis) before producing a trade ticket
- ALWAYS check portfolio-level event clustering risk before adding a new deal
- ALWAYS hedge stock deals or explicitly document the residual directional exposure
- If the user estimates P(close) above 95%, challenge -- very few deals have true 95%+ close probability
Common Pitfalls

Confusing spread with edge: A 4% spread on a merger arb is not a 4% return -- it is compensation for deal break risk. Edge only exists if your probability estimate exceeds the market-implied probability. The spread pays you for bearing risk; the edge pays you for being smarter about probability. --> Always extract implied probability before assessing attractiveness.

Ignoring the unaffected price: When a deal breaks, the target does not return to its pre-announcement price -- it often overshoots to the downside (disappointed arbs selling, short-term holders exiting). Model break price at 5-10% below unaffected price for conservative sizing. --> Use a realistic break price, not the pre-announcement level.

Regulatory overconfidence: "The deal is obviously pro-competitive" is not a regulatory analysis. Regulators define markets differently than investors. A deal that looks innocuous in a broad market definition can trigger concerns in a narrow sub-market. --> Score regulatory risk based on market definition analysis, not gut feel.

Financing assumption in benign markets: In calm credit markets, every deal looks fully financed. The risk is what happens when credit markets dislocate -- bridge commitments can lapse, flex provisions can make refinancing uneconomic, and leveraged acquirers can face rating downgrades. --> Stress-test financing under adversarial credit market conditions.

Event clustering denial: "My deals are uncorrelated" is the most dangerous assumption in event-driven investing. In 2008, deal break correlation spiked to 0.70+ as financing dried up and MAC provisions were triggered simultaneously across dozens of deals. --> Run the multi-deal break stress test and size the portfolio to survive it.

CVR overvaluation: Retail investors often overvalue CVRs by anchoring to the maximum payment. Institutional investors often undervalue them by ignoring them entirely or dumping them immediately. The truth is in between -- but requires genuine domain expertise to estimate milestone probabilities. --> Value CVRs with explicit milestone probability estimates, not face value.

Collar gamma ignorance: When the acquirer stock is near a collar boundary, the target's sensitivity to acquirer moves changes discontinuously. This creates unhedgeable gamma risk that can produce losses even when the deal closes. --> Reduce position size when acquirer is within 5% of a collar boundary.

Time decay complacency: Merger arb spreads should narrow as the close date approaches (time premium decays). If a spread widens with no news, the market knows something you do not. Widening spreads on no news are the highest-signal warning indicator in merger arb. --> Investigate immediately and reduce position if no explanation is found.
