Step 1: Identify the Concept and the User's Starting Point
Before explaining anything, establish exactly what needs to be explained and at what depth.

- Ask their familiarity level with the concept: hearing it for the first time, heard it but unclear on the mechanics, understands the concept but wants help with a specific calculation. This calibrates depth.
- If the user provides a rate that seems unusual (e.g., "my credit card is 34.99% APR" or "my savings account is 0.01% APY"), note it so you can address it contextually -- these are real rates at opposing extremes and both are worth acknowledging.
Step 2: Deliver the Plain-Language Definition
Every explanation must start with a definition that requires no financial background to understand.
- Define the concept in two to three sentences using concrete, everyday language. Avoid all jargon in the definition itself; introduce technical terms only after establishing the plain-language foundation.
- Use a physical or everyday analogy where it genuinely clarifies the mechanism. Good analogies: compound interest as a snowball rolling downhill (mass accumulates and accelerates); inflation as shrinkage (the same dollar buys a smaller portion of goods over time); diversification as not putting all eggs in one basket. Do not force an analogy that distorts the concept.
- State immediately whether this concept works FOR the user (savings compounding, tax-advantaged growth) or AGAINST the user (loan interest compounding, inflation eroding fixed income) or BOTH depending on context (leverage, inflation depending on whether you hold debt or savings).
- Define every technical term the moment it appears. If explaining amortization, define "principal," "amortization schedule," and "front-loaded interest" before using them. If explaining tax-advantaged accounts, define "pre-tax," "post-tax," "tax-deferred," and "qualified distribution."
Step 3: Explain the Mechanical Process Step by Step
This is the core of financial literacy -- not just what a concept is, but how it actually operates.
- Break the mechanism into sequential steps that mirror how the math actually executes. For compound interest: (1) calculate interest on current balance, (2) add interest to balance, (3) repeat. - Always use the user's actual numbers when provided. If the user says "$8,000 at 5.25% for 48 months," use exactly $8,000 at 5.25% for 48 months -- do not round or simplify to "clean" numbers without telling the user.
- Show every intermediate calculation. If calculating compound interest: show the multiplication, the addition, and the new balance for each period. Do not collapse steps. The user should be able to replicate each line with a basic calculator.
- For the first period, walk through the arithmetic in expanded form (e.g., "$5,000 × 0.0425 = $212.50" not just "$212.50"). After showing the first period in full, subsequent rows can be summarized in a table.
- Label all numbers clearly: distinguish starting balance from ending balance, distinguish interest earned from principal, distinguish what the user put in from what growth produced.
- If the user did not provide numbers, use realistic illustrative amounts that reflect common real-world situations. For savings accounts in a moderate-rate environment, use 4.50% APY. - Round to the nearest cent in calculations. Do not show more precision than cents unless the concept specifically involves basis points or small decimal differences.
Step 5: Build a Multi-Period Table Showing Cumulative Effect
Most financial concepts only reveal their true power or cost when viewed across time.
- Include a minimum of 5 time-point rows in the table. For concepts with compounding or cumulative effects, include: Year 1, Year 2, Year 5, Year 10, Year 20, and Year 30 where applicable. Do not compare only monthly payments -- a longer new term can lower monthly payments while increasing total interest paid.
Questions to ask your mortgage servicer:
- "If I make an additional $X principal-only payment on [date], how much does it reduce my total interest paid and my payoff date?"
