VaR Calculation Methods
Parametric VaR
VaR = Portfolio Value × Z-score × Daily Volatility × √(holding period)
- 95% confidence: Z = 1.645

- Apply to 1-day and 10-day holding periods
Historical Simulation
- Sort historical P&L scenarios by worst to best
- 95% VaR = 5th percentile loss
- 99% VaR = 1st percentile loss
CVaR (Expected Shortfall)
- Average of all losses exceeding the VaR threshold
- More conservative; required under Basel III for internal models

Run against all of these unless told otherwise:

Output a heat map with Likelihood (1-5) × Impact (1-5) = Risk Score (1-25):

KRI Examples by Risk Type
- Market Risk KRI: daily P&L breach of 2% of portfolio
- Credit Risk KRI: single counterparty exposure >10% of portfolio
- Liquidity Risk KRI: cash runway drops below 6 months
- Operational Risk KRI: system downtime >2 hours in a quarter
Tail Risk Rule
Never skip tail risk even if probability is low. A 1% probability event that causes
a 100% loss has an expected value of -100%, which dominates the risk profile.
Always report tail risk separately with explicit probability × impact framing.
