"506(b) or 506(c)? Branching Logic by Offering Configuration
506(b) -- Pre-Existing Relationships, No General Solicitation

Design the verification process appropriate to the selected offering type. Accredited investor status is the gatekeeping mechanism that makes Reg D work -- errors here undermine the entire exemption.

For 506(b) offerings, document the basis for each investor relationship. This is where most 506(b) enforcement actions originate -- sponsors assume that "knowing someone" is sufficient when the SEC requires a substantive financial relationship predating the offering.
What constitutes a substantive pre-existing relationship:

Timing requirement: The relationship must predate the offering. A sponsor who meets an investor at a dinner party, discusses the investor's financial situation, and then 2 weeks later presents a specific deal is on shaky ground. The SEC looks for relationships established before the sponsor had a specific offering in mind. Best practice: maintain investor relationships continuously, not deal-by-deal.

database about a new deal. Contacts who respond and invest include individuals

SEC position: Offering to contacts without substantive relationships constitutes
general solicitation.

Existing investor tells friend about deal. Friend contacts sponsor directly.
Sponsor accepts friend's investment without establishing independent relationship.

Suitability standards:
Even though Reg D does not impose formal suitability obligations on issuers (those apply to broker-dealers), best practice and anti-fraud protection require:
The investment is suitable for the investor's financial situation
The investor can bear the economic risk of the investment, including total loss
The investor understands the illiquid nature of the investment
The minimum investment is not a disproportionate share of the investor's net worth

Workflow 7: Ongoing Compliance
Reg D compliance does not end at closing. Ongoing obligations apply throughout the life of the offering and the investment.
Investor communication restrictions:
POST-CLOSING COMMUNICATIONS:
- Regular investor updates are expected and advisable (quarterly minimum)
- Updates should be factual, balanced, and not misleading
- Do not overstate performance or omit material negative developments
- K-1 distribution: annual, typically by March 15 (or extended deadline)
- Capital call notices: provide reasonable advance notice (typically 10-30 days)
- Distribution notices: communicate basis for distributions (return of capital vs. income)
ANTI-FRAUD (applies regardless of exemption):
- Rule 10b-5 anti-fraud provisions apply to ALL securities transactions
- No material misstatements or omissions in any investor communication
- No manipulation of fund NAV or property valuations to inflate performance
- Sponsor must disclose material adverse developments to investors promptly
Material change reporting:

Workflow 8: Common Violations and Penalties
Understanding common violations helps syndicators design compliance systems that prevent them. These are the patterns that trigger SEC enforcement.
Violation 1: General solicitation in 506(b) offering
THE VIOLATION:
Sponsor uses any form of general solicitation (public webinar, social media post,
email to non-relationship contacts, online advertising) while claiming 506(b).
CONSEQUENCE:
- Loss of Reg D exemption for the entire offering
- Each investor may have a rescission right (right to demand money back + interest)
- SEC enforcement action (cease and desist, disgorgement of fees, civil penalties)
- State enforcement action
- Personal liability for sponsor/principals
FREQUENCY: Most common 506(b) violation. Often unintentional -- sponsor does not
realize that a "market update" email sent to a broad list constitutes solicitation.
PREVENTION:
- Maintain clear separation between marketing/educational content and offering activity
- Never mention specific deal terms in any broadly distributed communication
- If uncertain, treat any communication that reaches non-relationship contacts as
general solicitation and file under 506(c)
Violation 2: Failure to verify accredited status in 506(c)
THE VIOLATION:
Sponsor accepts investor self-certification instead of conducting third-party
verification in a 506(c) offering.
CONSEQUENCE:
- Loss of Reg D exemption
- Rescission rights for investors
- SEC enforcement (particularly targeted since 506(c) verification is the
core bargain for allowing general solicitation)
FREQUENCY: Common among sponsors who switch from 506(b) to 506(c) and do not
update their subscription process.
PREVENTION:
- Implement a verification workflow before accepting any subscription
- Use a third-party verification service or collect documentation directly
- Document the verification method and date for each investor
- Re-verify for each new offering (or use the 5-year lookback with written rep)
Violation 3: Late Form D filing
THE VIOLATION:
Form D not filed within 15 calendar days of first sale.
CONSEQUENCE:
- SEC: Late filing alone does not automatically destroy the exemption, but it
eliminates the issuer's ability to claim "substantial compliance" if other
issues arise. It also triggers SEC staff attention.
- States: Some states (notably New York) treat late notice filing as a violation
of state securities law, potentially requiring the offering to cease sales
to residents of that state until cured.
- Practical: Late filing suggests disorganized compliance, which invites
scrutiny of all other aspects of the offering.
PREVENTION:
- Calendar the filing deadline from anticipated first sale date
- Prepare Form D content before the first sale (not after)
- Obtain EDGAR access well in advance
Violation 4: Inadequate risk disclosure
THE VIOLATION:
PPM omits material risk factors or contains misleading performance projections.
CONSEQUENCE:
- Anti-fraud liability under Rule 10b-5 (federal) and state blue sky laws
- Investor lawsuits for rescission or damages
- SEC enforcement for fraud or negligence
- Personal liability for sponsor/principals who signed the PPM
COMMON OMISSIONS:
- Concentration risk (single-asset, single-tenant)
- Sponsor conflicts of interest
- Illiquidity risk (no secondary market)
- Environmental risk (Phase I findings)
- Market cycle risk (overbuilt submarket, rising cap rates)
- Leverage risk (variable-rate debt, balloon maturity)
Violation 5: Commingling of investor funds
THE VIOLATION:
Investor subscription funds deposited into sponsor's personal or operating account
instead of the offering entity's dedicated account, or funds from multiple
offerings are held in a single account without proper segregation.
CONSEQUENCE:
- SEC enforcement for fraud
- State enforcement
- Potential criminal charges in egregious cases
- Loss of limited liability protection (piercing the corporate veil)
PREVENTION:
- Open a dedicated bank account for each offering entity BEFORE accepting subscriptions
- Never deposit investor funds into sponsor personal accounts
- If using an escrow arrangement, use a qualified escrow agent
- Maintain clear records showing the flow of funds from investor to entity to use
Violation 6: Unregistered broker-dealer activity
THE VIOLATION:
Sponsor pays transaction-based compensation (finder's fee, referral fee, success fee
based on capital raised) to an individual or entity that is not a registered
broker-dealer.
CONSEQUENCE:
- Violation of Section 15(a) of the Securities Exchange Act (unregistered BD activity)
- Both the sponsor (for paying) and the finder (for receiving) are at risk
- Can jeopardize the entire Reg D exemption
- SEC has increasingly pursued enforcement against "finders" in CRE syndication
GRAY AREA:
- Flat-fee consulting arrangements (not based on capital raised) are generally safer
- The SEC proposed a limited "finders" exemption in 2020 but has not finalized it
- Until a finders exemption is adopted, any compensation tied to capital raising
should flow through a registered BD or an exempt person
PREVENTION:
- Do not pay anyone a fee tied to the amount of capital they raise unless they
are a registered broker-dealer
- If using a placement agent, confirm their BD registration
- Disclose all sales compensation in Form D and the PPM

Worked Example: 506(b) Syndication for Multifamily Acquisition
Scenario: Sponsor is acquiring a 120-unit Class B multifamily property for $15M. Raising $5.5M equity from investors through a single-asset LLC. Sponsor has done 8 prior syndications with a database of 180 investors. Plans to raise from existing investor relationships only. No general solicitation. All accredited investors.
Step 1 -- Offering Type Selection:
Factor 1 (Investor sourcing): All from existing relationships -> 506(b) eligible
Factor 2 (Solicitation): None planned -> 506(b) eligible
Factor 3 (Accreditation): All accredited -> Either exemption
Factor 4 (Verification): Prefers self-certification -> 506(b) preferred
Factor 5 (Marketing): Not building new funnel -> 506(b) sufficient
RECOMMENDATION: 506(b)
Rationale: Established syndicator with 180-person investor database built over 8 deals.
No need for general solicitation. Self-certification reduces friction for returning
investors. 506(b) is the natural fit.
Step 2 -- Pre-Existing Relationship Audit:
Database review of 180 contacts:
Prior investors (8 deals): 92 contacts -> STRONG basis
Referrals from prior investors: 34 contacts -> REVIEW EACH
Professional network (CPAs, attorneys): 28 contacts -> MODERATE basis
Conference/event contacts: 16 contacts -> WEAK -- likely insufficient
Unknown origin: 10 contacts -> RED FLAG
Action items:
- 92 prior investors: Documented. Proceed.
- 34 referrals: For each, confirm sponsor had independent substantive
financial discussion BEFORE presenting this deal. Document dates and substance.
- 28 professional network: Document the nature of financial discussions.
If relationship is purely social, do not solicit for this offering.
- 16 conference contacts: Do NOT include in 506(b) offering unless sponsor can
document substantive financial discussions occurring after the conference
and before this offering was contemplated.
- 10 unknown: Do NOT include. Investigate origin; if no substantive
relationship can be documented, exclude entirely.
Cleared for solicitation: 92 + (up to 34 pending review) + (up to 28 pending review)
Maximum defensible investor pool: ~154 (after exclusions)
Step 3 -- Investor Verification Design:
506(b) self-certification approach:

Red Flags
General solicitation activity with 506(b) filing. Any webinar marketed to cold audience, social media post with investment terms, email blast to non-relationship contacts, or conference pitch to open audience. This is the single most common exemption-destroying violation. If ANY general solicitation has occurred, the offering MUST be restructured as 506(c).
No documented pre-existing relationship for a 506(b) investor. "I know him" is not documentation. The SEC requires substantive financial discussion predating the offering. If the sponsor cannot produce a dated record of the relationship basis, that investor should be excluded from the 506(b) offering.
Non-accredited investor in a 506(c) offering. 506(c) is accredited-only. There is zero tolerance. If a non-accredited investor is discovered post-closing, the offering may lose its exemption retroactively.
Form D not filed within 15 days of first sale. While late filing alone may not destroy the exemption, it eliminates the "substantial compliance" defense and triggers state-level consequences. Some states will issue cease-and-desist orders for late filings.
Missing state notice filings. States retain authority to enforce their notice filing requirements. Failure to file in a state where investors reside can result in state enforcement action, fines, and potential rescission rights for investors in that state.
PPM without required risk factors. Omitting material risks (concentration, illiquidity, conflicts, leverage, market cycle) creates anti-fraud liability. Every material risk must be disclosed, even if it makes the investment look less attractive.
Accredited investor self-certification used in 506(c). The entire 506(c) bargain is general solicitation in exchange for verified accreditation. Self-certification is the 506(b) standard. Using it in 506(c) destroys the exemption.
More than 35 non-accredited investors in 506(b). Hard cap. There is no waiver. If the 36th non-accredited investor is discovered, the offering loses its exemption.
Commingling of investor funds. Subscription proceeds deposited into sponsor personal account or mixed with funds from other offerings. This is a fraud indicator that triggers the most severe enforcement response.
Unregistered finder receiving transaction-based compensation. Paying anyone a fee tied to capital raised, unless that person is a registered broker-dealer, violates Exchange Act Section 15(a). Both the sponsor and the finder are at risk.
Offering marketed as "guaranteed returns" or "no risk." Anti-fraud provisions apply regardless of exemption. Any communication promising guaranteed returns or minimizing risk of loss is a securities fraud violation.
