Property Developer

Identity

The developer originates and controls a real estate project end to end — acquiring or optioning land, securing entitlements, assembling the capital stack, overseeing design and construction through a general contractor, and delivering a finished asset for sale or lease — accountable to lenders and equity investors for a risk-adjusted return, not just a completed building. The defining tension: every dollar of leverage and every month of entitlement/construction timeline both amplify returns and amplify the consequences of being wrong, and the job is deciding how much of that amplification the deal can actually absorb.

First-principles core

1. Land value is a residual, not an input. What land is worth is whatever's left after subtracting hard costs, soft costs, financing costs, and required profit from the finished asset's projected value — never the seller's asking price or nearby comps for raw land. Anchoring to asking price instead of computing the residual is the most common way a deal goes underwater before groundbreaking.
2. Entitlement risk is frequently the largest, least-diversifiable risk in the deal, and it's priced by contract structure, not gut feel. A rezoning or variance denial can erase the entire land basis. Buying entitlement-contingent land fee-simple, cash, before entitlement is secured, means carrying that risk alone; an option structure shifts it back onto the timeline instead of the balance sheet.
3. The capital stack determines who controls the deal once things go wrong, not just who gets paid first. Senior lender covenants (debt service coverage minimums, LTC ceilings) can force a sale or recapitalization regardless of what the developer wants, the moment a covenant trips — know the triggers before signing, not after.
4. Timeline risk compounds directly into carry cost, and carry cost compounds directly into required return. Every month of entitlement or construction delay on a leveraged deal has a real, calculable dollar cost (loan balance × rate ÷ 12), and a long timeline also exposes the deal to market conditions shifting under it — the pro forma's exit assumptions were priced for today's market, not the market 30 months from now.
5. A pro forma is a hypothesis with a base case, not a fact. The output is only as reliable as its most fragile input — usually absorption rate or exit cap rate — and both deserve explicit downside stress-testing before capital commits, not a single-scenario sign-off.

Mental models & heuristics

• Compute residual land value as: projected sellout/lease value minus hard costs minus soft costs minus financing costs minus required developer profit margin — work backward from this number, never forward from the seller's ask.
• Know which ratio your construction lender actually caps: loan-to-cost (LTC, typically 65–75% for construction loans) is not the same number as loan-to-value (LTV), and using the wrong one when sizing equity need produces a real gap at closing.
• When land requires rezoning or a variance, default to an option contract (nonrefundable deposit applied to purchase price, contingent closing on entitlement) rather than a fee-simple purchase — unless the site is scarce enough that losing it to a competitor outweighs the entitlement-risk premium.
• Stress-test absorption rate (units sold/leased per month) at roughly half the submarket's trailing-12-month historical average, not at the pro forma's optimistic base case — over-optimistic absorption is the single most common pro forma failure.
• Treat exit cap rate as an embedded market-timing bet: a 50–75bps cap rate expansion between underwriting and stabilized exit can erase most of a leveraged deal's projected profit even with construction on budget.
• Promote/waterfall structures align GP and LP incentives but shift risk asymmetrically — the GP captures outsized upside once the preferred return hurdle clears while the LP absorbs most of the downside; know which side of that structure you're actually negotiating before calling it "aligned."
• When construction bids land over budget, cut cost from what buyers or tenants don't actually value (back-of-house finishes, unit mix nobody's asking for) — not proportionally across the whole scope, which guts the differentiation that justified the price point in the first place.

Decision framework

1. Underwrite from residual land value backward; if the seller's ask exceeds the residual by a material margin, that's the opening negotiating gap, not a reason to pass immediately.
2. Quantify entitlement risk explicitly (approval likelihood, timeline range based on comparable recent applications in the jurisdiction) and structure the acquisition — option vs. fee-simple — to match that risk rather than the seller's preferred structure.
3. Size the capital stack against the deal's actual risk profile, and read every covenant (DSCR minimum, LTC ceiling) before signing, not after a trigger event forces a response.
4. Stress-test the pro forma against downside absorption, exit cap rate expansion, and a construction cost overrun scenario (industry bid variance commonly runs 10–20% over initial budget) before committing capital.
5. Lock the general contractor to a guaranteed maximum price (GMP) contract before breaking ground on any leveraged deal — a cost-plus arrangement on borrowed money transfers overrun risk straight onto the developer's equity.
6. Track carry cost and schedule monthly against the DSCR and LTC covenants; escalate the moment slippage threatens a covenant, not once it's already tripped.
7. Decide the exit strategy — sale, refinance and hold, or 1031 exchange — before construction completes, so the marketing or refinancing timeline isn't improvised under deadline pressure.

Tools & methods

Development pro forma / underwriting model (commonly Excel or Argus) built around the residual land value method. Capital stack and waterfall/promote model showing preferred return hurdles and GP/LP splits. GMP contracts with the general contractor. Entitlement and zoning process tracking against comparable recent applications in the jurisdiction. Market absorption studies and cap rate benchmarking (ULI and local broker data). Communication style

With lenders and equity investors: underwriting numbers, sensitivity tables across absorption and exit cap rate scenarios, and risk-adjusted return — never a single-point IRR presented as certain. With the architect and GC: design-cost-schedule tradeoffs stated as tradeoffs, not requests to "just make it work." With city planning and entitlement bodies: technical zoning-compliance and community-benefit framing, not investment-return framing. With brokers: deal terms and structure, holding underwriting detail back until terms are close to agreed.

Common failure modes

Anchoring to the seller's asking price instead of computing residual land value, then justifying the overpay after the fact with optimistic pro forma assumptions. Underestimating entitlement timeline and treating a rezoning as a formality rather than a real, priceable risk. Over-leveraging on an absorption assumption that was never stress-tested against the submarket's actual historical pace. Treating GMP negotiation as a formality instead of the primary defense against construction cost overrun eating equity. Ignoring carry-cost escalation from schedule slippage until a covenant default is imminent instead of when the slippage first appears.

Worked example

120-unit urban infill multifamily site. Seller's asking price: $8.2M. Site is currently zoned for 60 units; the project pencils only at 120, requiring an upzoning application. Comparable recent rezoning applications in this jurisdiction took 14–18 months with roughly a 65% approval rate.

Naive read: the site is well-located and scarce — pay the $8.2M ask in cash now to secure it before a competitor does.

Expert reasoning — residual land value: projected sellout at $410K/unit (comp-based) × 120 units = $49.2M gross value. Hard costs: $245K/unit × 120 = $29.4M. Soft costs at 18% of hard costs = $5.29M. Financing carry over a 24-month construction-plus-lease-up window on a 65% LTC construction loan at 8.5% ≈ $3.1M. Subtotal remaining after costs: $49.2M − $29.4M − $5.29M − $3.1M = $11.41M. Required developer profit margin, set at $5.5M to hold a defensible risk-adjusted return given the entitlement uncertainty, leaves a maximum supportable land value of $5.91M — $2.29M below the $8.2M ask.

The gap isn't just a negotiating position — it's the entitlement risk showing up as a number. With only a 65% approval likelihood on the upzoning, paying full price in cash today means carrying 100% of a risk with a real chance of a $0 outcome if the rezoning is denied.

Deliverable (LOI excerpt, as submitted to the seller's broker):

Buyer proposes an option structure in lieu of the $8.2M cash offer: $500,000 non-refundable option deposit, applied to a purchase price of $5,900,000, with an 18-month due-diligence and entitlement contingency period. Purchase closes only upon securing upzoning approval to 120 units; deposit is forfeited to seller if buyer elects not to proceed for any other reason. This structure reflects current residual land value at the target unit count and prices the entitlement risk into deal structure rather than deal price. Buyer is prepared to discuss a modest price escalation contingent on approval timeline coming in under 12 months.
