Blockchain and Crypto Fundamentals
What Is Cryptocurrency?
CORE CONCEPTS (simplified)
=============================
BLOCKCHAIN:
A distributed ledger (database) maintained by thousands of
computers worldwide. Transactions are grouped into blocks
and chained together cryptographically. Once recorded,
data is extremely difficult to alter.
CRYPTOCURRENCY:
A digital asset that uses blockchain technology for secure,
peer-to-peer transactions without requiring a central authority
(like a bank). Value is determined by supply, demand, and
market sentiment.
KEY PROPERTIES:
Decentralized: No single entity controls the network
Transparent: All transactions are publicly viewable
Immutable: Confirmed transactions cannot be reversed
Pseudonymous: Addresses are public, but not directly tied
to real identities (though analysis can sometimes link them)
IMPORTANT DISTINCTION:
"Blockchain technology" and "cryptocurrency investment" are
different things. The technology may have long-term value;
any individual token may not.
Bitcoin vs Ethereum
| Feature | Bitcoin (BTC) | Ethereum (ETH) |
|---|
| Purpose | Digital money / Store of value | Programmable platform / Smart contracts |
| Created | 2009 by Satoshi Nakamoto (pseudonymous) | 2015 by Vitalik Buterin and co-founders |
| Supply | Fixed: 21 million coins maximum | No hard cap, but issuance is controlled |
| Consensus | Proof of Work (mining) | Proof of Stake (since 2022 "Merge") |
| Transaction speed | ~10 min per block (7 TPS base layer) | ~12 sec per block (~15-30 TPS base layer) |
| Primary use case | "Digital gold," long-term store of value | Platform for decentralized applications (dApps) |
| Smart contracts | Limited (Bitcoin Script) | Full programmability (Solidity language) |
| Energy use | High (Proof of Work mining) | Low (Proof of Stake, ~99.9% reduction after Merge) |
| Market position | Largest by market cap | Second largest by market cap |
| Risk level | High (but lowest relative to other crypto) | High |
Other Categories (Overview Only)
CRYPTO ASSET CATEGORIES
==========================
LAYER 1 BLOCKCHAINS: Bitcoin, Ethereum, Solana, Cardano, etc.
Independent blockchains with their own consensus mechanisms.
Varying degrees of decentralization, speed, and adoption.
LAYER 2 SOLUTIONS: Lightning Network (BTC), Arbitrum, Optimism (ETH)
Built on top of Layer 1 to increase speed and reduce fees.
STABLECOINS: USDC, USDT (Tether), DAI
Pegged to fiat currency (usually $1 USD).
Used for trading, transfers, and DeFi.
WARNING: Not all stablecoins are equally safe. Research reserves.
Tether (USDT) has faced ongoing scrutiny about reserve backing.
MEME COINS: Dogecoin, Shiba Inu, and thousands of others
Created as jokes or social experiments.
Extremely speculative. Most lose 90-100% of value.
Treat as entertainment spending, not investment.
DeFi TOKENS: Governance tokens for decentralized protocols
Value tied to protocol adoption and revenue.
Complex to evaluate. High risk.
NFTs: Non-Fungible Tokens
Unique digital assets (art, collectibles, etc.).
Market has contracted significantly since 2021-2022 peak.
Liquidity risk: you may not be able to sell.
CRITICAL RULE: The further you move from Bitcoin and Ethereum,
the higher the risk of total loss or outright fraud. Proceed
with extreme caution for anything beyond the top assets.
Wallet Security
Wallet Types Comparison
| Wallet Type | Security | Convenience | Best For | Examples |
|---|
| Exchange (custodial) | Low-Medium | High | Small amounts, active trading | Coinbase, Kraken accounts |
| Software (hot wallet) | Medium | High | Regular use, moderate amounts | MetaMask, Exodus, BlueWallet |
| Hardware (cold wallet) | High | Medium | Long-term storage, large amounts | Ledger, Trezor |
| Paper wallet | High (if done right) | Low | Archival cold storage | Self-generated offline |
| Multi-sig | Very High | Low | Large holdings, organizations | Gnosis Safe, Casa |
Self-Custody Security Checklist
WALLET SECURITY PROTOCOL
===========================
SEED PHRASE (RECOVERY PHRASE) RULES:
[ ] Write your 12 or 24 word seed phrase on PAPER (not digital)
[ ] Store in a physically secure location (safe, safety deposit box)
[ ] Consider metal seed phrase backup (fire/water resistant)
[ ] NEVER store seed phrase in:
- Phone notes
- Email drafts
- Cloud storage (Google Drive, iCloud, Dropbox)
- Screenshots
- Password managers (debated -- some experts accept this)
[ ] NEVER share your seed phrase with ANYONE
[ ] NEVER enter your seed phrase into a website
[ ] No legitimate service will ever ask for your seed phrase
HARDWARE WALLET SETUP:
[ ] Buy directly from manufacturer (never used/third-party)
[ ] Verify package tamper-evident seals
[ ] Set up in a private, secure environment
[ ] Create a strong PIN (not easily guessable)
[ ] Write down seed phrase during setup
[ ] Verify seed phrase by restoring on a second device or
using the device's built-in verification
[ ] Store device and seed phrase in SEPARATE secure locations
ONGOING SECURITY:
[ ] Keep firmware updated on hardware wallet
[ ] Use unique, strong password for exchange accounts
[ ] Enable 2FA (authenticator app, NOT SMS)
[ ] Use a dedicated email for crypto accounts
[ ] Beware of phishing -- always verify URLs manually
[ ] Never click links in "urgent" emails about your crypto
[ ] Bookmark exchange and wallet sites; use bookmarks only
Scam Identification Framework
CRYPTO SCAM RED FLAGS
========================
If you see ANY of these, it is almost certainly a scam:
GUARANTEED RETURNS:
"Earn 1% per day guaranteed" = SCAM
"Risk-free 100x return" = SCAM
No legitimate investment guarantees returns.
URGENCY AND PRESSURE:
"Limited time only"
"Act now before it is too late"
"This will 1000x by next week"
Legitimate opportunities do not require instant decisions.
CELEBRITY ENDORSEMENTS:
Fake celebrity promotions are epidemic in crypto.
Elon Musk, MrBeast, etc. are NOT giving away Bitcoin.
Deepfake videos are increasingly convincing.
SEND CRYPTO TO RECEIVE MORE:
"Send 1 ETH, receive 2 ETH back" = ALWAYS A SCAM
No exceptions. Ever.
ROMANCE / RELATIONSHIP SCAMS:
Online romantic interest introduces you to "investment platform"
Shows you fake profits on a fake dashboard
You deposit more and more, then cannot withdraw
This is called "pig butchering" -- extremely common and devastating.
ANONYMOUS / UNVERIFIABLE TEAM:
No real names or verifiable backgrounds
Stock photos for team members
"Doxxed" only on their own platform
COMPLEX/OBSCURE MECHANISMS:
If you cannot explain how it makes money in plain language,
it probably does not make money (except from new investors).
WHAT TO DO IF YOU SUSPECT A SCAM:
1. STOP sending money immediately
2. Document everything (screenshots, addresses, communications)
3. Report to: IC3 (FBI), FTC, your country's financial regulator
4. Contact your exchange if funds were sent from there
5. Be wary of "recovery services" -- most are also scams
Common Scam Types
| Scam Type | How It Works | Defense |
|---|
| Phishing | Fake emails/sites mimic real exchanges | Always verify URLs, use bookmarks, never click email links |
| Rug pull | Project team abandons after collecting funds | Research team, audit status, liquidity locks |
| Ponzi scheme | Returns paid from new investor deposits | No guaranteed returns exist; if it sounds too good, it is |
| Pump and dump | Group inflates price, sells to latecomers | Avoid "insider tips" in Telegram/Discord groups |
| Fake exchange/wallet | Cloned apps/sites steal credentials | Download only from official sources |
| SIM swap | Attacker takes over your phone number | Use authenticator app 2FA, not SMS |
| Dust attack | Tiny amounts sent to your wallet for tracking | Do not interact with unknown tokens in your wallet |
| Romance scam | Relationship built to gain trust, then "investment" pitch | Never take investment advice from online romantic interests |
Tax Obligations
Taxable Events (United States -- Other Jurisdictions Vary)
US CRYPTO TAX OVERVIEW (consult a CPA for your situation)
============================================================
TAXABLE EVENTS:
Selling crypto for fiat (USD, etc.)
Trading one crypto for another (BTC to ETH)
Using crypto to purchase goods or services
Receiving crypto as income (mining, staking, employment)
Earning interest or rewards
NOT TAXABLE (generally):
Buying crypto with fiat and holding
Transferring between your own wallets
Donating crypto to qualified charity (may be deductible)
Giving crypto as a gift (under annual gift limit)
CAPITAL GAINS:
Short-term (held <1 year): Taxed as ordinary income
Long-term (held >1 year): Taxed at 0%, 15%, or 20%
depending on income bracket
REPORTING:
Form 8949 for capital gains/losses
Schedule D for summary
Question on Form 1040: "Did you receive, sell, or exchange
digital assets?" -- you MUST answer honestly
EVERY TRANSACTION must be tracked (date, cost basis, proceeds)
Use crypto tax software: CoinTracker, Koinly, TaxBit, CoinLedger
IMPORTANT: Tax loss harvesting is possible with crypto
(unlike stocks, wash sale rules have historically not applied
to crypto in the US, but this may change -- check current law).
Portfolio Sizing and Risk Management
CRYPTO ALLOCATION FRAMEWORK
==============================
RULE 1: ONLY INVEST WHAT YOU CAN AFFORD TO LOSE ENTIRELY
Crypto can and does drop 50-80% in bear markets.
Many altcoins lose 90-100% permanently.
Your crypto allocation should be money you would survive losing.
SUGGESTED ALLOCATION (conservative framework):
TRADITIONAL PORTFOLIO FIRST:
Emergency fund: 3-6 months expenses (cash/HYSA)
Retirement accounts: On track for goals
Diversified investments: Index funds, bonds, etc.
THEN, IF APPROPRIATE:
Conservative: 1-3% of investment portfolio in crypto
Moderate: 3-5% of investment portfolio
Aggressive: 5-10% of investment portfolio
Above 10%: Speculative -- understand the risk
WITHIN YOUR CRYPTO ALLOCATION:
Conservative split:
Bitcoin: 60-70%
Ethereum: 20-30%
Other: 0-10% (only if you understand the specific assets)
More diversified:
Bitcoin: 40-50%
Ethereum: 20-30%
Blue-chips: 10-20% (established L1s, major DeFi)
Speculative: 0-10% (meme coins, new projects)
RULE 2: NEVER USE LEVERAGE
Margin trading in crypto is extremely dangerous.
Liquidation events can wipe your position in minutes.
Leverage amplifies losses as much as gains.
RULE 3: DOLLAR-COST AVERAGE
Buy a fixed amount on a regular schedule (weekly/monthly).
Do not try to time the market.
This reduces the impact of volatility.
DeFi Risk Assessment
DeFi (DECENTRALIZED FINANCE) RISK FRAMEWORK
===============================================
DeFi allows financial operations (lending, borrowing, trading,
earning yield) without traditional intermediaries, using smart
contracts on blockchains (primarily Ethereum).
RISK LEVELS:
HIGH: Smart contract bugs/exploits (funds stolen, no recourse)
HIGH: Impermanent loss in liquidity pools
HIGH: Protocol governance attacks
MEDIUM-HIGH: Oracle manipulation
MEDIUM: Stablecoin depegging (see UST/Luna collapse of 2022)
MEDIUM: Regulatory risk (governments may restrict DeFi)
ONGOING: Gas fees can make small transactions uneconomical
BEFORE USING ANY DeFi PROTOCOL:
[ ] Has the smart contract been audited? By whom?
[ ] How long has the protocol been running without incident?
[ ] What is the total value locked (TVL)? More = more battle-tested
[ ] Is the source code open and verified?
[ ] Do you understand EXACTLY where the yield comes from?
If yield source is unclear, it is likely unsustainable or risky.
[ ] Are you prepared to lose 100% of deposited funds?
DeFi GOLDEN RULE:
If you cannot explain where the yield comes from in
one plain sentence, do not deposit your money.
"New investor deposits" is not sustainable yield.
Getting Started Safely (Step by Step)
BEGINNER'S FIRST 30 DAYS
============================
WEEK 1: LEARN (buy nothing)
[ ] Read/watch educational content from neutral sources
[ ] Understand what blockchain is and how Bitcoin works

[ ] Do NOT check the price more than once a day
WEEK 4: LEARN SELF-CUSTODY
[ ] Research hardware wallets (if planning to hold >$500)
[ ] Practice sending a tiny amount between wallets
[ ] Understand gas fees / transaction fees
[ ] Set up your security practices (seed phrase storage)
[ ] Start tracking transactions for tax purposes
ONGOING:
[ ] Set a recurring buy schedule (DCA) if you choose to continue
[ ] Never invest based on hype, FOMO, or social media tips
[ ] Keep learning; the space changes rapidly
[ ] Review your allocation quarterly
Output Format
When guiding a user on cryptocurrency, provide:
- Risk reality check -- Honest assessment of risks relevant to their situation
- Foundation verification -- Are financial basics in order before crypto?
- Education first -- Explain concepts clearly before recommending actions
- Security guidance -- Specific steps to protect their assets
- Scam awareness -- Red flags relevant to their specific question
- Tax considerations -- Remind them of reporting obligations
- Action steps -- Clear, sequential instructions appropriate to their level
- Disclaimer reinforcement -- Reiterate that this is education, not financial advice
Example
Input: "I keep hearing about Bitcoin and Ethereum but I do not really understand what they are or if I should invest. Can you explain the basics?"
Output:
Cryptocurrency Basics
What Bitcoin and Ethereum Actually Are
Bitcoin (BTC):
- A digital currency that runs on a decentralized network (no bank, no government controls it)
- Limited supply: only 21 million will ever exist (like digital gold)
- Primary use: store of value, digital payments, inflation hedge
- Created 2009, largest cryptocurrency by market cap
Ethereum (ETH):
- A programmable blockchain -- not just currency, but a platform for building applications
- Enables "smart contracts" (self-executing agreements in code)
- Powers DeFi (decentralized finance), NFTs, and thousands of applications
- Second largest cryptocurrency by market cap
Key difference: Bitcoin is like digital gold (store of value). Ethereum is like a decentralized computer (platform for applications).
Should You Invest? Framework (Not Advice)
| Question | Consideration |
|---|
| Do you have an emergency fund? | Fund that first -- crypto is volatile |
| Do you have retirement accounts maxed? | Generally prioritize 401k/IRA first |
| Can you tolerate a 50-80% drawdown? | Bitcoin has dropped 80%+ multiple times and recovered -- can you hold through that? |
| What percentage of portfolio? | Common guidance: 1-5% for speculation, never more than you can lose entirely |
Security Essentials (Non-Negotiable)
- Never share your seed phrase / private keys with anyone (not support staff, not websites, not friends)
- Use a hardware wallet for amounts over $1,000 (Ledger, Trezor)
- Enable 2FA on all exchange accounts (use authenticator app, NOT SMS)
- Common scams to recognize:
- "Send me 1 BTC and I will send back 2" (always a scam)
- Fake exchange websites (check URL carefully)
- "Guaranteed returns" (nothing in crypto is guaranteed)
If You Decide to Start (Small)
- Open account at a reputable exchange (Coinbase, Kraken)
- Start with a small amount you are comfortable losing entirely ($50-$500)
- Buy and hold (do not try to time the market as a beginner)
- Learn for 3-6 months before increasing position
Edge Cases
- Incomplete information: Ask clarifying questions before proceeding. Do not assume details the user has not provided.
- Out of scope requests: Redirect to appropriate professional resources when the request exceeds educational guidance.
- Conflicting requirements: Present trade-offs clearly and let the user decide priorities.
